Many investors use one simple number to judge an ETF: daily trading volume. A high volume often feels like a sign that an ETF is easy to buy or sell. A low volume can make an ETF look risky.
But this view is not always correct.
ETF liquidity and underlying liquidity are two different things. An ETF can trade a large amount each day even when the assets inside it are not easy to trade. At the same time, an ETF with low daily volume can hold assets that have a deep and active market.
This difference matters most when an investor wants to place a large order or when markets face stress. In normal times, an ETF can look very liquid. During a sharp market move, its spread can widen and its price can move away from its net asset value, or NAV.
For this reason, investors should look beyond ETF volume. The real question is whether the ETF and its underlying assets can handle the size of the trade without a large price impact.
What ETF Liquidity Means
ETF liquidity refers to how easily you can buy or sell ETF shares in the market. The bid is the highest price a buyer will pay. The ask is the lowest price a seller will accept. The gap between these two prices is the bid-ask spread.
A small spread usually means the cost of an immediate trade is low. A wide spread means the trade can cost more.
Daily trading volume also gives useful information. It tells you how many ETF shares change hands over a period. However, volume alone does not tell the full story.
Suppose an ETF has $100 million of ETF shares traded each day. It also has a 2-basis-point bid-ask spread. At first glance, this looks like a very liquid product.
But those numbers do not tell you how easy it is to trade the assets that the ETF owns.
What Underlying Liquidity Means
The underlying assets are the securities held by the ETF. These may include stocks, corporate bonds, government bonds, commodities, or other assets.
Their own markets have different levels of liquidity.
Large US stocks, for example, can have many buyers and sellers at many price levels. A large order can often find a counterparty with limited price impact.
Corporate bonds can be very different. Some bonds trade only from time to time. Their quoted prices may also have less depth than the price of a large stock.
This creates an important point: the ETF can have an active market even when some of its holdings have a less active market.
Why High ETF Volume Can Mislead You
An ETF does not need a large number of its shares to change hands every day for the fund to support a large trade.
Market makers and other professional firms can help provide liquidity. They can trade ETF shares and manage their exposure through the underlying securities, other instruments, derivatives, or their own inventory.
Because of this process, ETF volume is not a direct measure of the total liquidity available to an investor.
Imagine an ETF with $100 million in daily trading volume. Its underlying assets include corporate bonds that do not trade often.
The ETF may still show a tight spread on a normal day. Yet, if the bond market faces a major shock, those bonds may become much harder to value or sell. The ETF spread may then become wider, and the market price may move to a premium or discount to the estimated NAV.
So, a high-volume ETF does not automatically mean that every large trade will have a low cost.
Why Low ETF Volume Does Not Always Mean Poor Liquidity
The opposite case is also important.
Imagine an ETF with only $2 million of daily trading volume. It may appear illiquid if you look only at this figure.
But suppose the ETF holds highly liquid S&P 500 stocks. Those stocks have deep markets and many active buyers and sellers.
In such a case, a low ETF volume figure does not automatically mean that a $500,000 trade will be difficult.
This is why investors should not reject an ETF only because its daily volume looks small. The market for its underlying assets can provide a much better picture of its true liquidity.
The Practical Investor Test
A useful test starts with the bid-ask spread. Look at the normal spread before you trade. A narrow spread can reduce the cost of a small order, while a wide spread can add a noticeable cost.
Next, look at the depth of the ETF market. Do not focus only on the best bid and ask. Check how many shares are available close to those prices. A market may show a narrow spread but have little size near the quoted price.
Then examine the underlying holdings. Ask what the ETF owns and how active those markets are. A fund that holds large, liquid stocks has a different liquidity profile from a fund that holds thinly traded bonds or other less-liquid assets.
The creation and redemption process also matters. Authorized participants, often called APs, can create or redeem large blocks of ETF shares. This process helps connect the ETF market with the underlying portfolio.
Finally, check how the ETF behaved during periods of market stress. A product that looks very stable during calm markets may show a much wider spread or a larger premium or discount during a major market event.
The 10× Trade Test
One simple way to think about ETF liquidity is the 10× test.
Ask this question: If I had to sell a position 10 times larger than the ETF’s normal daily trading volume during a market shock, could the underlying portfolio realistically be bought or sold without a large price move?
The purpose is not to predict the exact cost of the trade. Instead, it forces you to think beyond the ETF’s headline volume.
A small investor may never need to trade an amount that large. Still, this test can reveal whether the ETF depends on a much deeper underlying market for its liquidity.
Why Market Stress Changes the Picture
Liquidity can look very different during calm and stressed markets.
In normal conditions, market makers may provide tight prices because they can hedge their positions with relative ease. When volatility rises, that process can become more expensive or more difficult.
If the underlying securities become hard to trade, ETF market makers may protect themselves with wider spreads. The ETF price can also move away from the value of its holdings.
This does not mean that an ETF has failed. The ETF market can still serve an important price discovery role. The difference between the ETF price and NAV can also reflect the fact that the underlying assets have stale or less reliable quoted prices.
For an investor, however, this means that a normal-day spread does not guarantee the same cost during a crisis.
NAV Is Not the Whole Story
NAV, or net asset value, represents the value of the ETF’s portfolio based on its holdings and the method used to value them.
Investors often compare the ETF market price with NAV. A large premium or discount can attract attention, but it needs context.
For highly liquid assets, the NAV may provide a strong reference point. For less-liquid assets, the reported value may not fully reflect the price at which a large position could actually be sold.
This is especially relevant for bond ETFs. The ETF itself can trade continuously on an exchange even when many of its bonds trade much less often.
How Investors Should Use Volume
Trading volume still has value. It can help show how active an ETF market is and how often shares change hands.
But volume should be one part of the analysis rather than the final answer.
For a practical decision, start with the spread and order-book depth. Then study the underlying assets. Look at the creation and redemption structure, as well as the ETF’s premium or discount history. Finally, consider what could happen if market conditions become difficult.
This approach gives a more complete view of liquidity than daily volume alone.
Conclusion
ETF liquidity is not the same as underlying liquidity.
An ETF can have high trading volume while its underlying securities have limited market depth. A thinly traded ETF can also hold assets with very strong liquidity.
The most useful question is not simply, “How much does this ETF trade?”
Instead, ask, “How easily can the ETF and its underlying assets absorb the size of my trade, especially when markets are under stress?”
For investors, the practical sequence is simple: check the bid-ask spread, study market depth, examine the underlying holdings, understand the creation and redemption process, review the ETF’s premium or discount to NAV, and then consider its trading volume.
The key lesson is clear: do not use ETF volume as a direct proxy for liquidity. True liquidity depends on both the ETF market and the assets behind it.
